When connected by bluetooth it defaults to "phone" mode". When I try to change to file transfer using Settings>Connectivity>USB Connection - this last link is greyed out with no options.

Am I doing anything wrong or is this not possible?

Have you noticed that you're trying to access a menu named USB Connection?

The USB message comes up in the window when I connect by bluetooth. No mention of how you change mode with bluetooth connection.

If I am being thick would welcome the complete solution.

The menu option is called USB Connection. You are using a Bluetooth connection. Unless the Sony Ericsson PC Suite is capable of and is connecting to your phone by utilising your computer's Bluetooth capabilities, and you are connecting your phone to your computer with a Bluetooth serial port, the USB connection menu is not going to be available.

File transfer is possible via Bluetooth, but you can't boot the phone as a USB storage device unless it is connected via a cable.
