That youtube app is utter crap. It plays the videos in the lowest possible quality you can imagine. Get Opera Mini and go to http://m.youtube.com with it.

agree with degraaff, get operamini you have an option there to watch it in high quality when you go to mobile youtube site.
For the internet connection just make sure that in:
Settings>Connectivity>Internet Settings
allow local connection set to "yes"
then connect to wifi and you should be able to stream youtube videos using wifi.
