The phone will have a computer chip inside it, on the circuit board, which is for all intense and purposes, non removable. Think of it as a BIOS for a typical PC.

The firmware upgrade updates that [EEPROM?] chip with new instructions.

It is very comparable to doing a BIOS upgrade on a PC.
